Couple'a things here... and don't take offense if any of the suggestions seem like only an idiot would do it, I've done a few of them a couple of times... and had similiarly catastrophic results, and I'd like to think I know what I'm doing...
First off, you're going to want to make sure the heatsink is oriented correctly on the CPU, and that the valley for the socket clearance is over the raised portion of the socket. Basically, check to make sure it's on right.
Secondly, make sure the HSF has had all of the dust blown out of it, although it's probably fine.
Lastly, make sure the layer of paste is not too thick, or you'll be insulating the processor from the HSF...
All silly things aside, the only other real culprit could possibly be a mis-calibrated temperature sensor. Check to see if there's a newer BIOS revision available for your board. If that doesn't fix it, maybe a new HSF would be the way to go. But it doesn't seem to me like the HSF is the issue.
